I had this interpretation at first, that he was trolling everyone, but the film breaks that theory when it shows Lars with the doll alone & still living the delusion. The scenes where he takes her to the lake, talks to her, sings to her, and later argues with her loudly in a clear mental breakdown--these scenes are just Lars completely isolated from the world out in the wilderness. So while the trolling theory is interesting, the director makes it pretty clear that his (the director's) intent is to show that Lars really believes the fantasy.

A more ambiguous story like this is the classic Harvey with Jimmy Stewart where he 'hallucinates' a giant bunny. Been a while since I've watched it, but I think that film leaves it open ended enough that you could believe that maybe Jimmy is trolling everyone.

In an old post I asked if Harvey was real. Well, for the Irish he certainly is.
